O’Sullivan, who had overcome Vinnie Calabrese 4-1 in his opening match, fell to a surprise deficit as McLeod sunk a 59 break en route to taking a two-frame advantage.
The Rocket roused himself, however, and fought back to take the third before breaks of 94 and 106 left him on the cusp of victory.
He then edged the sixth frame to move into the last 32.
Shaun Murphy, who added the Masters title to his 2005 World Championship and 2008 UK Championship crowns in January, was a surprise loser as he bowed out 4-3 to Jamie Jones.
Murphy looked to be on course for victory when he sunk two centuries in the first three frames, but his opponent stayed in contention before moving ahead in the fifth.
Murphy notched a 70 break to force a decider, but was unable to take the seventh frame as Jones booked a spot in round three.
