Federer, who regained the world number two spot on Monday, lost 7-6 6-4 to his 15th-ranked opponent.
The Swiss superstar will now give up that world number two ranking to Andy Murray - which perhaps crucially will make the Scot second seed for the French Open, which begins later this month.
Federer and Thiem shared a close-fought opening set which went to a tie-break.
But the breaker was completely one-sided, with Federer - who has only just returned to the game after suffering back problems - winning just two points and looking far from his best.
The Austrian then broke early in the second set, and held on comfortably thereafter - losing just five points on his serve throughout the entire second set.
He earned three match points on his own serve at 5-4, and while nerves kicked in on the first of them - which he double faulted - he then smashed down a thundering ace to wrap up victory over a player 12 years his senior.
Thiem will play Kei Nishikori in the quarter-finals, who downed Richard Gasquet 6-1 6-4 in one hour and 28 minutes.
Fourth seed Stan Wawrinka was also dumped out after Argentina's Juan Monaco beat the Swiss 6-7(5) 6-3 6-4.
The world number four took the first set on a tie-break but was broken three times as Monaco claimed the second.
Wawrinka struggled with his serve throughout - offering up a successful first serve percentage of 48% across the match - and could not battle back after Monaco secured another break in the third stanza.
Andy Murray beat Jeremy Chardy 6-0 6-4 to reach Rome Masters quarter-finals.

Murray, seeded second, raced through the first set, sealing a first-set bagel.
Chardy offered up a stark improvement come the second set and Murray had to come from a break down to secure progression to the last eight in one hour and 17 minutes.
Murray will face David Goffin for a spot in the semi-finals, who thrashed Tomas Berdych 6-0 6-0.
Novak Djokovic stormed back from a first-set bagel to beat Thomaz Bellucci 0-6 6-3 6-2.

In a first set that defied logic, world number one Djokovic failed to defend any of the three break points he offered up and Bellucci bageled the Serb in just over 25 minutes.
The bagel represented Djokovic’s first since 2012 but the Serb reacted in fine manner, taking his only break opportunity to take the second stanza and send it to a decider.
Djokovic claimed two breaks in the final set to progress in one hour and 37 minutes.
Waiting for Djokovic in the quarter-final will be Rafael Nadal, who beat Nick Kyrgios 6-7(3) 6-2 6-4 earlier in the day.
