Sancho, 18, joined Dortmund on a free from Manchester City in the summer of 2017 in the search of more regular top-flight football.
He has become a part of their first-team squad, playing in 12 Bundesliga matches last season and five already in this campaign, with one goal in each season.
"I am very glad that I decided to move to Dortmund just over a year ago, because everything turned out to be true: this city lives football like no other, and at BVB young players are given playing time," Sancho told the club's website.
"Here I can develop excellently. I am completely happy and satisfied and proud to be part of this team. Here's something great!"
"Jadon Sancho is certainly one of the most exciting players in Europe. With the contract extension, we take account of his very, very positive development," said sporting director Michael Zorc.
Sancho is part of a trend of young English players moving to Germany with the likes of Reiss Nelson, Ademola Lookman and Mandela Egbo all making moves over the past couple of seasons.
