China’s Xiao, playing with a broken hand against medical advice, followed his win over Dominic Dale on Wednesday with a superb performance against the world number three, moving into his first major quarter-final.
Xiao went 3-1 up with top breaks of 100 and 66 before Trump won the next two frames.
In frame six Trump, with a chance to clear up after snookering Xiao, missed the last black, allowing his opponent to win.
"I've been playing (professionally) for five years and this will be my first quarter-final," said Xiao. "I'm surprised because it has happened now when I am playing with a broken hand.
"Maybe I should break something before every tournament! I haven't even been able to practise because the doctor told me to rest."
The 23-year-old will next face Andrew Higginson after he beat Jamie Jones 4-3 in a dramatic match in the evening session.
Ricky Walden was handed a walkover after Ronnie O'Sullivan withdrew through illness.
Earlier on Friday, Stephen Maguire progressed to the last eight courtesy of a 4-2 victory over Mark Davis.
Maguire - who lost to O'Sullivan in the final of the German Masters - came from 2-0 down to set up a meeting with Walden.
Davis started with a couple of 47 knocks, but Maguire recovered strongly as knocks of 54 and 59 saw him ease 3-2 clear.
Davis missed a tough green in the sixth frame before Maguire mopped up to pocket the match.
"At 2-0 down I was fearing the worst, but I fought back well which was pleasing," said Maguire. "It could have gone 3-3 and then it would have been a flip of coin, but Mark missed the green, I'm not sure whether he got a kick.
"I've been happy with my form this year apart from losing in the first round (to Robert Milkins) in Haikou. It will be a tough match against Ricky next."
Mark Selby, meanwhile, avenged his recent loss to Ding Junhui in the Welsh Open final with a 4-1 win over his fellow Masters champion.
