The deal sees the experienced midfielder extend his association with Rovers beyond 14 years, a spell broken only by a four-year stint at Birmingham.
Manager Gary Bowyer made no secret of his intention to keep the 34-year-old at the club and is pleased to see him put pen to paper.
"I'm delighted that he's been able to continue his association with the club," Bowyer told the club's official website.
"I think it is a rare commodity in football nowadays that a player starts at the academy and has a long career at the club.
"His experience will be invaluable this season on and off the pitch, he is Mr. Blackburn Rovers."
Dunn came through the youth ranks at Blackburn and made his debut for his boyhood club as an 18-year-old in September 1998.
Last season the fans' favourite scored two outstanding solo goals in victories over rivals Bolton and Blackpool, and passed the milestone of 350 appearances for Rovers.
